  • (Bloomberg Opinion) -- There’s something almost mythical about the current corporate-bond trader.While stocks and exchange-traded funds are available to buy and sell across several electronic platforms for investing newcomers and veterans alike, and U.S. Treasuries are auctioned based on a regular and predictable schedule, credit traders wake up every morning without a clear picture of what the day will bring. They rely on their Wall Street contacts and industry experience to size up the new-issue corporate-debt market and quickly determine whether they should bid on new securities and at what price. Making that calculation often requires both knowledge of broad global market sentiment and micro-level credit analysis, all in the span of hours.To adrenaline-craving traders, that probably sounds exhilarating. But it’s just as likely exhausting, particularly given 2020’s breakneck pace of new deals: U.S. investment-grade bond sales reached a yearly record this week, exceeding the previous all-time high of $1.3 trillion for all of 2017. Even though spreads on high-grade corporate debt have relentlessly narrowed this year, providing steep gains across credit funds, investors still prefer to have reasoning for their decisions and comprehensive information at their disposal instead of just chasing a rally indiscriminately.At least that seems to be the message behind a letter published Monday by the Credit Roundtable, an industry group that comprises big-name asset managers like AllianceBernstein Holding LP, Franklin Resources Inc., PGIM Fixed Income, T. Rowe Price Group Inc. and Vanguard Group Inc., along with insurance companies and California’s two main public pension funds. As Bloomberg News’s Molly Smith reported, it’s a push to make Wall Street and regulators adopt industry standards that are seen as long overdue when the biggest banks are gearing up to introduce an electronic platform for new offerings.There’s no question that the new-issue corporate-bond market appears archaic in comparison to Robinhood and other instant-trading apps. The entire process ends up taking about a day for investment-grade bonds: First an early-session announcement (Bloomberg terminal headlines declare NEW DEAL); then sometimes updated pricing relative to initial levels based on investor demand (GUIDANCE); then the actual launch that reveals or updates the size of the offering (LAUNCH); and ultimately final terms (PRICED). In the meantime, behind the scenes, traders might pass along what they hear about the size of investor bids and speculate just how much the “oversubscribed” order book will cut into yields. (Bloomberg LP, the parent of Bloomberg Opinion, provides services that facilitate bond ordering and distributes information on new debt offerings.)This year has featured severe repricing in favor of borrowers. According to Smith, yields on investment-grade bonds in 2020 have compressed more than 31 basis points on average between initial talk and final pricing, compared with less than 19 basis points in 2019 and 15 basis points in 2018. As it stands, companies have an advantage over investors because even though they might know the ideal size for their bond deal, they don’t need to disclose that figure right away. In one dramatic example during the height of the coronavirus crisis, cruise line operator Carnival Corp. dangled a huge 13% yield on its investment-grade bonds, drummed up roughly $17 billion in orders, then boosted the offering to $4 billion while trimming the coupon to 11.5%.The Credit Roundtable’s recommendations largely boil down to standardizing information and communication across new deals. The group suggests either a borrower provides “expected” credit ratings when the deal is announced or the rating companies confirm their grades within 15 minutes. Investors also want an indication of the initial deal size during the “announcement” phase, along with specific maturity dates and disclosure of any nonstandard terms. Throughout the process, they’re asking for frequent order-book updates to get a more transparent look at demand. Pricing should be wrapped up by 4:30 p.m. in New York or else risk pricing the next day.All of this sounds perfectly reasonable on its face. “It’s an effort to bring the underwriting and distribution of corporate bonds into the 21st century,” said David Knutson, vice chair of the Credit Roundtable and head of credit research for the Americas at Schroder Investment Management.So then why have these seemingly common-sense, pro-transparency adjustments remained elusive for so long? Those who follow the battles within corporate-bond market structure might recall that BlackRock Inc. and Pacific Investment Management Co., neither of whom are part of the Credit Roundtable, were on the same side recently in advocating for a pilot program that would reduce secondary-market transparency in exchange for potentially better liquidity. T. Rowe Price and Vanguard, by contrast, were among those that opposed the initiative. However, while shrouding large corporate-bond block trades in secrecy quite obviously benefits BlackRock and Pimco, it’s not as clear how keeping the current primary-market process in place gives them a disproportionate advantage.It’s possible Wall Street’s biggest banks stood in favor of the old way of doing things, but that seems to be changing. Smith’s reporting suggested the bond-buyer group wants to seize on momentum from the coming launch of DirectBooks LLC, an electronic platform for new debt offerings backed by Bank of America Corp., Barclays Plc, BNP Paribas SA, Citigroup Inc., Deutsche Bank AG, Goldman Sachs Group Inc., JPMorgan Chase & Co., Morgan Stanley and Wells Fargo & Co. Or, put another way, it has the support of the seven largest U.S. investment-grade bond underwriters, and nine of the top 11, together responsible for bringing almost $1 trillion to market this year.Maybe I’m being overly optimistic given the bond market’s history of slow progress, but it’s hard to come up with a serious case against this modernization push. That’s especially true for investment-grade debt — companies with high credit ratings are frequent borrowers and far less likely to try to sneak through unfavorable lender protections or otherwise catch investors by surprise, in contrast to high-yield bonds and leveraged loans.The only thing in jeopardy might be the image of bond traders as ultra-connected Wall Street denizens who pore over pricing updates from bank syndicates as they hit their screens. After all, it’s hard to maintain the three-decade-old reputation as Masters of the Universe when on a level playing field for information, not to mention when robots are doing an increasing share of the work.   • (Bloomberg) -- Argentina will seek a new program with the International Monetary Fund whatever the outcome of talks with holders of its $65 billion of defaulted overseas bonds, Economy minister Martin Guzman said.Guzman also reiterated that the country has reached the upper limit in what it’s prepared to offer creditors, though said the government would consider improving the legal terms of the offer.“After the debt restructuring process with the private creditors, we expect to request a new IMF program that replaces the previous one that didn’t work,” Guzman told Bloomberg Television in an interview Tuesday. “This is going to happen regardless of what happens with private creditors.”South America’s second-largest economy, which is at a crucial point in its bond restructuring process, also has on hold a $56 billion stand-by IMF agreement negotiated by the previous administration. The Inflation Debate Is Returning to Markets Flush With Cash

  • (Bloomberg) -- Perhaps the most challenging riddle for investors in the pandemic is whether another centuries-old scourge is going to return.Inflation can wreck even the safest portfolio by eroding the value of investments for decades. But you would be hard pressed to find anyone among the younger generation of investors, within developed markets at least, who has faced it in any meaningful way. The last major episode was back in the 1970s and ’80s, and inflation has all but disappeared since the 2008 financial crisis.But the pandemic has changed the world so dramatically that Wall Street’s heavyweights from Pacific Investment Management Co. to AllianceBernstein Holding LP say it’s a problem that’s bound to return.Not everyone agrees. Some argue deflation is just as likely, and others like UBS Wealth Management are positioning for softer price increases, a scenario known as lowflation. “It is the billion dollar question,” says Christoph Rieger, head of fixed-rate strategy at Commerzbank AG.The mainstream view is that central banks can rescue their economies now without destabilizing prices in the future. Bonds, the assets most vulnerable to inflation, have surged and the breakeven rate, which gauges market expectations for future price rises, languishes below central bank targets across developed markets. In the euro area, inflation isn’t expected to reach the European Central Bank’s close to 2% target for 30 years.“The largest investment risk is if investors get it wrong and we are heading for deflation,” Rieger said. “We could be entering a financial crisis like we’ve never seen before.”With governments paying wages, handing out loans and mailing out checks, there’s now an unprecedented amount of new cash in the financial system. Put simply, there’s more money available to potentially chase fewer goods, a textbook definition for why prices rise.But there are lots of reasons why that scenario may not play out. Companies and consumers could stash the extra cash in bank accounts, rather than spend it.“If you look at what you have now compared to what you had in the past, you have larger triggers that would point to higher inflation. But it’s not that simple,” said Lorenzo Pagani, Pimco’s head of European government bond portfolio management. “If you look at almost 100 years of inflation numbers, you have many more days with higher inflation compared to now.”Japan is a prime example of why stimulus spending doesn’t necessarily drive inflation. The country poured money into its economy for a generation to little or no avail at getting prices to budge. It’s sucked the life out of markets in the process and the country has been forced to battle permanently weak growth as the population ages. What Bloomberg Intelligence says:“There is a long memory of low inflation and markets aren’t pricing in a regime change. The lesson from Japan is to remain highly skeptical. Inflation uncertainty may be hedged through long-dated options.”\-- Tanvir Sandhu, Chief Global Derivatives StrategistAt the opposite end of the spectrum lurks an equally, if not more worrying scenario: deflation. If people emerge from the pandemic less willing to spend, either because they’re unemployed or simply thriftier now that they’ve figured out how to cut their own hair, cook at home and exercise in the backyard, prices for goods and services could fall. That can drag wages lower in a self-reinforcing spiral that leads to depression, as it did in the 1930s.One of the main conundrums for investors: Is the coronavirus more of a shock to demand because people are spending less, or to supply from factories shutting down? Nouriel Roubini, a professor of economics at New York University, says in the worst-case scenario the current crisis could lead to a particularly toxic mix harking back to the 1970s. Known as “stagflation,” it’s a period of high inflation, but weak economic output.“We are going to be facing now a significant amount of supply shocks in the global economy,” he said. “Eventually the inflation genie is going to get out of the bottle.”AllianceBernstein is positioning for a reflationary resurgence through U.S. inflation-linked bonds, known as TIPS. John Taylor, who manages $6.6 billion at the investment firm in London, says the pandemic will be a wake-up call for countries to move manufacturing of essential products back home.“One of the consequences of Covid will be less of a drive to push for the cheapest venue for production, but to have more of that production within your own borders, which will be a higher cost,” said Taylor. He’s not the only one making that call. Assets in the Schwab US TIPS exchange-traded fund have risen above $10 billion, the highest level in at least a year.UBS Wealth Management doesn’t see value in U.S. inflation-linked bonds, preferring equities on the belief that there’s stronger growth ahead. Paul Donovan, global chief economist at UBS, says that 85% of people in the U.K. haven’t seen any drop in income, but are spending less anyway. That means when purchases pick up, inflation could happen in pockets of the economy, like consumer staples. “Whenever we have a crisis like this, people always underestimate the ability of people to adapt and therefore underestimate the speed of the recovery,” he said on a call with reporters. “The third-quarter growth in the U.K., in Europe and in the U.S. will be the best quarter ever in history, almost certainly.”Governments also have an incentive to spur price rises, given the huge buildup of debt. In the U.K., borrowing has climbed above gross domestic product for the first time since 1963. Did they continue paying contract employees who had to stop working? Are they offering flexibility for clients who can’t pay bills on time? More and more, investors such as Dai-ichi Life Insurance Co. and AllianceBernstein Holding LP are asking questions like those when considering where to park their money.It’s part of the growing global trend of environmental, social and governance investing to put money in ventures that benefit society, but these fund managers think it also just makes business sense. Being good employers and business partners may ultimately pay off with sustainable returns in the long term if, for example, it results in higher staff retention rates or helps avoid disruptions in supply chains, the investors reckon.“This pandemic is a litmus test that shows which companies have been responding to the crisis quickly and appropriately,” said Haruna Usui, a senior investment strategist at AllianceBernstein Japan. “There were some companies that took a longer time before they let their employees work from home, for example. We would like to analyze individual cases.”Investment in projects that benefit society is booming worldwide, with issuance of social bonds to pay for such deals hitting a record globally. In Japan alone, 328 billion yen ($3 billion) of such securities have been sold so far this year, already reaching more than 70% of the figure for all of 2019.The coronavirus pandemic is intensifying investor focus on ESG factors, as it showed how a public health shock can have severe macroeconomic and credit implications, Moody’s Investors Service said in a report this week. Investors are watching whether companies are offering a helping hand as the coronavirus outbreak batters economies across the world. Japan is in a recession and its economy is expected to shrink more than 20% this quarter. Puerto Rico Board Upheld by Supreme Court in Defeat for Bondholders

  • (Bloomberg) -- The U.S. Supreme Court upheld the oversight board responsible for resolving Puerto Rico’s debt crisis, rejecting a bondholder challenge and bolstering the panel’s efforts to pull the island out of its record bankruptcy.In a unanimous decision Monday, the Supreme Court said the board was appointed constitutionally, dismissing contentions that members needed to be nominated by the president and confirmed by the Senate.A ruling against the board would have meant more upheaval for a U.S. territory that has been pounded by a hurricane in 2017 and earthquakes and the coronavirus outbreak this year. The bondholders, led by Aurelius Investment LLC, were seeking to unravel much of the board’s work and eventually get more for their stakes than the oversight panel is offering.Resolving the commonwealth’s bankruptcy and debt load could eventually help clear the way for more investment and economic growth.“If they would have thrown out the board, it would have added significant uncertainty to a process that is already in some disarray due to the pandemic,” said John Ceffalio, municipal credit research analyst at AllianceBernstein, which manages $50 billion of munis, including Puerto Rico bonds. “There are so many uncertainties and at least this takes one of those uncertainties off the table.”Aurelius said the board violated the Constitution’s appointments clause, which requires Senate confirmation for “officers of the United States.”Local PowerWriting for the court, Justice Stephen Breyer said the board wasn’t subject to the appointments clause because the panel handles primarily local affairs.“The board possesses considerable power -- including the authority to substitute its own judgment for the considered judgment of the governor and other elected officials,” Breyer wrote. “But this power primarily concerns local matters.”Congress created the board in 2016. President Barack Obama selected the members, three Democrats and four Republicans, from a list provided by congressional leaders of both parties.The oversight board said in a statement it welcomes the ruling and is looking forward to continuing its work in the interest of the people of Puerto Rico.“Promesa’s appointment process has established a bipartisan oversight board, ensuring balanced decisions to help Puerto Rico recover and prosper,” the panel said, referring to the 2016 legislation that created the board. “It is paramount that we turn the corner from this crisis as soon as we can.”The ruling is also a victory for President Donald Trump’s administration, which backed the board at the Supreme Court.Reluctant SotomayorIn a concurring opinion, Justice Sonia Sotomayor questioned whether Congress had any power to create the board at all, pointing to a 1950 agreement between the federal government and Puerto Rico.The “long-awaited promise” of that accord “seemed to be that the people of Puerto Rico may choose their own territorial officers, rather than have such officers foisted on the territory by the federal government,” wrote Sotomayor, whose parents were born in Puerto Rico.Sotomayor said she “reluctantly” joined the court’s judgment because those issues weren’t before the justices.Aurelius had asked the Supreme Court to order dismissal of two of the bankruptcy cases, including the one centering on debt directly owned by the commonwealth.Although it’s good to have the debate resolved, the ruling shouldn’t affect bond prices, said Daniel Solender, head of municipals at Lord Abbett & Co., which manages $27 billion in state and local debt, including Puerto Rico securities.The more pressing issue for investors is whether the board will ask them to take bigger losses than those proposed in February with a group of bondholders, Solender said. The board last week said the island will have an estimated $15 billion less to pay investors during the next 12 years because of the coronavirus pandemic.“Right now the focus is on whether the commonwealth will stick with the previous plans or whether they will use the current economic situation to try to renegotiate,” Solender said.The case is Financial Oversight and Management Board v. California Sees Surplus Evaporate With $54 Billion Shortfall

  • (Bloomberg) -- California is projecting a $54 billion budget deficit through June 2021 as surging unemployment caused by the pandemic-related shutdowns slams the economy of the most populous U.S. state.The size of the shortfall, equivalent to roughly one third of its annual general-fund spending, marks a stunning reversal for a state that in January was expecting to build up its rainy-day fund to more than $18 billion and was considering new services, such as for children’s education and the homeless.Instead, state officials are seeing major sources of revenue plummet with the unemployment rate expected to reach 18%. Personal income-tax collections will drop by 25.5%; sales and use taxes by 27.2% and corporation taxes by 22.7% for the year beginning in July, according to the state’s finance department. The bulk of the deficit, about $41 billion, is projected that year.“This is bigger than all of us and we really need the federal government to do more and help us through this moment,” Governor Gavin Newsom said at a briefing Thursday. “This is not a red state issue, a blue state issue. It’s human beings who need government at a time of great need and stress more than they ever have in their lifetimes.”The massive shortfall shows the severe financial toll ahead for state governments that have seen tax revenue decimated as more than 33 million Americans were thrown out of work over the past two months and the retail economy was virtually shut down. That’s left governors of both parties pushing for $500 billion of aid from Washington to avoid steep budget cuts and layoffs that would exert a drag on the economic recovery.“Severe cuts are obviously likely absent additional federal aid,” said John Ceffalio, an analyst at AllianceBernstein, which has about $50 billion in municipal assets under management.“All 50 states are going to be in a similar difficult situation,” he said.California’s figures underscore how much worse the crisis may be than the one that followed the Great Recession. The state’s unemployment rate in 2010 hit a record 12%. Officials now project the jobless rate to surpass that from a record low of 3.9% in February. Total personal income is expected to drop 13% from its high, almost three times the decline seen in the previous downturn.Newsom is scheduled to present a revised budget from his initial January proposal on May 14.
